Jim Rogers On Gold, Silver And Manipulation (Part II)

Warren Bevan says -----

This is the second part of a conversation I was privileged enough to have with the great Mr. Jim Rogers. Part one can be found here http://trade-indian-stock-market.blogspot.com/2009/03/jim-rogers-on-gold-silver-and.html if you missed it.

WB I don't know if you are aware but there is a concerted effort right now to take delivery of futures contracts because a lot of people believe that the price is being held down in the paper market they believe that if you can take 50% of the gold away from the Comex then the price will be closer to what you are paying for physical today. Do you know anything about that?

JR If you take 50% of anything away, you know take 50% of IBM away the prices are going to go up. So the answer is yes, it's correct. I don't know anything about it though.

WB If you look at the number of contracts compared to the actual Comex stock of gold there is a huge difference there. I don't know the numbers right off hand but it just seems like a paper game rather than a physical game.

JR But that has always been the case the number of wheat contracts is always much greater than there is in reserve the inventories. I mean there is nothing new about that. But again if somebody removes 50% of gold from the market, or 50% of anything from the market it's going to have an effect on the price.

A guy who does it, has his own situation. He's got to come up with a place to store it, insure it and everything else. And if and when he comes back to the market he may have a huge problem because the market will be sitting there waiting for him. Again remove 50% of anything from any market, it has an effect. Burn down half the houses in Phoenix I assure you it would have an effect in the housing market in Phoenix.

WB Just one more if I may. You know as well as I do that gold has been money, true money for millennia. Do you think that is it being artificially held down by governments to make it appear that the economy is stronger than it is?

JR Well now many thinks have been used as money. Silver, copper, ivory, many, many, many things. In fact silver has been used through history much more than gold as a monetary medium of exchange.

Is it being artificially held down? No, I don't buy that. I know the conspiracy theorists say that but if it were true over the past thirty years there would have to have been hundreds of thousands of people who would know about it and be part of the conspiracy. Somebody would have talked by now. I mean somebody would have gone on CNBC, or written a book, or run for office, or something. That's what's going on you would have to have that many people who would have to be involved to maintain this kind of conspiracy over thirty years.

There would have to be many countries involved, you know, tens or maybe hundreds of thousands of people by now over thirty years. It would have come out somehow. I know the conspiracy theorists say it, they don't like the fact that they've been wrong about gold for so long but in my view there is no conspiracy.

I mean for gods sake when Bill Clinton sleeps with somebody we find out about it you know maybe three people in the world know. So for thirty years to suppress the price of gold all over the world it's just, I mean, it couldn't be done. For somebody to keep that kind of secret.

WB There are quotes by Greenspan and Volcker, he said the biggest mistake he ever made was not suppressing the gold price, and it took off and amplified the recession there.

JR Well if he said the mistake was not suppressing it then it sounds like that there hasn't been a conspiracy.

WB But since then Greenspan has said a few things that I don't recall exactly right now but...

JR If you buy the conspiracy fine, I'm just telling you, you'd have to have thousands of people in Japan and Russia and India I mean tens of thousands of people all over the world. We've been going on for thirty years people have been saying this you know people, it would just take a massive, massive conspiracy that would have come out by now. Nothing that would have been that big could remain secret that long.

WB I agree it would be a huge, huge secret. But you see these scams coming out in the news almost daily now and it's

JR Well that's my point. If this had lasted thirty years with hundreds of thousands of people, you know somebody would have, the scam would have come out. You're making my point better than I am. Yes, now we have all these scams coming out with just a few people involved and it's coming out. This would have been hundreds of thousands of people over thirty years and it's just not, it's just not the way the world works.

Many countries have had major government changes in that time. You know the people who were part of it in the previous governments would have come out and discredited the old, or the new government. So no, no that's insane.

WB Well as Bill Clinton said, I didn't realize I wouldn't be in charge when I became president. The presidents come and go but it seems like the corporations or whoever, there is always someone behind the scenes.

JR Ok, I think they are about to have a lion dance here so I must hang up.

WB Ok, well thank you, thank you so much for your time.

Here is my follow up email;

Mr. Rogers, first thank you for taking my call on Monday February 2nd 2009. I apologize for catching you in the middle of a festival and the Chinese new year celebrations. I remember first moving to Taiwan during the Chinese New Year and being amazed at the celebrations. That and all the street food are the things I miss most about Asia.

I am just a small town guy originally from PEI, one of the places on this great earth I don't think you have been. I don't mean any disrespect now or in our short conversation the other day.

I am just trying to get your thoughts on gold and silver and present some information which may convince you that prices have been suppressed in the past. You referred to Madoff, that scandal has run ten years longer than the current gold suppression scheme, which is a much more sensitive issue that is why we haven't heard about it in the mainstream yet. As with Enron, Madoff etc you NEVER hear of it until it blows. That will be what happens with gold.

I could go on about the non disclosure of TARP funds, rigging of government figures from CPI to the cancellation of M3. But I won't. The simple fact is that government does everything in their power to dumb down Americans and feed them manipulated lies to a large degree. Just look at just about any paper, or watch a US news program. Paris Hilton or the like are usually the front page, leaving the most important facts to fight for a small spot in the back pages.

I would like you to understand this, and more importantly profit from it by increasing your stake in gold, but in my analysis silver is a much better deal. I am sure you are familiar with the gold to DOW ratio which should approach 1:1 in the future again. That makes gold an excellent buy today. Consider that and then the gold to silver ratio is very far out of whack at about 69:1 today, lower than the recent peak of 90:1. I won't go into the many other reasons to keep this short. But we have had 5 days in a row of falling gold to silver ratios and last time six days in a row was hit sparked the last major up leg in gold. If Monday we get that we may head much higher over $1,200 for sure.

There is something going on in gold, the COMEX stocks have hardly changed since December and demand and deliveries have been substantial. Also the ETF's have added over $3 billion just this January. I don't know where they get their gold but certainly not the COMEX. I saw your recent interview at a conference where you said you would use leverage if something really good popped up. I think gold and silver are where YOU can make a huge amount of money. You know what is happening in our world economies today much better than most and that understanding must lead to gold and silver. I know you are big on supply and demand as am I. The fundamentals of gold and silver are sky high right now. Look even at all the private money going into gold companies lately, that is one of the few places private money is willingly going today.

When we spoke I mentioned the UN crime chief telling about banks receiving drug money, here is the link to the story. www.reuters.com/article/marketsNews/idUSLP65079620090125

Also I asked you about but worded it wrongly about the potential Federal Reserve Gold Certificate Ratio. This would work so the amount of money that could be printed would be limited to the ratio set, in relation to the amount of gold held.

If you are so inclined there are some great reports even by Credit Suisse which outline the suppression scheme in gold mainly. You can find them on the GATA website or it would be my pleasure to forward them to you. I have included my newsletter from this week if you please, the fundamentals section would be the most relevant to you if you are so inclined.

Anyhow, sorry for rambling, all the best to your health, wealth and most importantly family.

And Mr Rogers' short reply.

I have been to PEI years ago.

I know of the conspiracy theories, but they are bunk. Madoff took only a few people to do as did Enron, etc. Your theory would have required scores of thousands of people all over the world for over 2 decades. Something would have come out by now.

As for some kind of gold backed currency, it could certainly happen some day.

I too own gold and silver.

Jim Rogers

I wish I could have talked longer with Mr. Rogers but I am happy to have had that much time with him. He is a great investor and always has my ear even if we don't always agree.

The conversation took place on February 2nd 2009 so some information is outdated. Please keep that in mind.

Thank you for reading I hope you enjoyed our conversation.

Gold Bullion & Crude Oil Bull Market Turning Point

Chris Vermeulen says -----

Gold bullion and Crude Oil are both setting up for a rally higher if they continue to complete the breakouts. Oil looks like the best trade from a quick glance with huge profit potential but its important not to under estimate gold bullion as it can generate big moves even though is has already made a nice rally this year.

Gold stocks look to be finding support and are testing resistance levels from both our trend line and 50 EMA. A breakout to the up side would be very bullish for these golden investments.

Gold Bullion Stocks - Daily ChartGold Bullion Prices

Gold bullion has had a great rally this year but it was tough to time entry points due to the V shaped bounces compared to consolidation style patterns. As you can see on the gold GLD chart below we are seeing a possible bounce which could be the beginning of a new leg higher.

Gold is currently trading at the bottom of our trend channel and trying to break above our resistance trend line. Gold bullion stocks (equities) our out performing the price of gold which is a very bullish sign for higher bullion prices. The momentum MACD is testing the 0 (zero) level which can be support for gold and the stochastic indicator is pointing to higher prices in the near future. I expect we will see gold gap higher at the open on Friday as international traders will push the price higher over night.

Gold Bullion GLD ETF -Daily Trading ChartCrude Oil - Continuous Futures Contract

Crude oil futures are trading and trending higher and look to have some legs behind the move. Oil has been slowly trying to bottom and with any luck the next couple weeks we will see a full trend reversal and start to move higher. You can see from the chart below that the momentum (MACD) has been moving higher over the past few months and this kind of divergence is bullish for oil. In the past 2 weeks oil has broken an important resistance trend line. Things are starting to look up for oil.Crude Oil USO Fund - Daily Trading Chart

Crude oil is tough to trade because all the funds seem to have contango which alters the price of the fund several percentage points away from the actual price movements of crude oil futures contracts. The USO fund today has made a nice move higher with strong technicals. As you can see on the chart energy stocks are out performing oil which is very bullish. The momentum (MACD) is bullish as well. Oil could find some resistance at the 50 EMA but we will cross that bridge when we get there and hopefully Friday. I can reassess the situation over the weekend.Gold Bullion and Crude Oil Conclusion

Gold and oil are both looking very bullish as of today. The weekly chart of gold bullion although it is down for the week is currently testing the 10MA which is a technical support level and has held many times before when gold is trending higher. We would like to see a bounce in gold which would last several weeks or months.

Crude oil has bullish charts as well but is the flip side of gold. Oil has been moving higher and has broken out to the up side with momentum (MACD) generating a breakout signal. The next few weeks could provide some great buy points for these commodities if the technical's hold up.

Gold is currently at support which is generally a good buy point and oil is trading at the high but with a new trend line support drawn today it is trading near a possible support level.

Jim Rogers On Gold, Silver And Manipulation (Part I)

Warren Bevan says -----

I had the pleasure to talk with the famed investor and world traveler Mr. Jim Rogers on February 2nd, 2009 and I have finally gotten to transcribing the conversation. Unfortunately I caught him in the middle of a festival and time was short and I didn't get to ask all of my questions. This will be a two part interview.

WB You've warned in the past that the US dollar will not remain the worlds reserve currency forever. You said the Euro is the only other feasible choice today but in ten or fifteen years possibly the Renminbi could be the world's reserve currency.

JR Well what I said was that if things happened today the Euro would replace the dollar because there is nothing else. I said that twenty years from now perhaps it might be the Renminbi because I don't expect the Euro to be around in twenty years. If it happens in ten years I don't know what would replace the dollar, but something is going to replace the dollar. I have no idea how it's going to work out but I do know throughout history currencies that have gotten themselves into this kind of trouble have always lost their status.

WB Have you read or heard about the recent story by the UN crime chief detailing how banks have been receiving drug money as well money from governments?

JR Well, I mean I have no idea, the banks are receiving all kind of money to keep them going. So I know I'm not putting money into the banks. So I don't know where their getting their money, a lot of it's coming from governments around the world. And I don't know about the rest I have not read and am not familiar with that story.

WB What are your thoughts on Geitner? He came out last week and said that mark to market accounting has caused damage.

JR Well that is a very large part of America's problem and he's been wrong for fifteen years in a row, he has never been right about anything that I can see. He was in charge of the New York Fed when he was supposed to be supervising the banks and Wall Street and he didn't have a clue what was going on then. And then when the problems erupted he started taking the action which are going to make things worse.

He is crazy if he thinks mark to market accounting is the problem or makes things worse, I mean if everyone continues to use phony books the banking system is never going to recover. If you come to me and say look, I'm worth a million dollars, and I look at your books and say wait, these are phony books I'm not going to do any business with you no matter what your phony books show.

If you come to me and say look, I've had a huge loss, I've got a problem, I'm only worth $93,000 but this is it, this is real then chances are you and I will start doing something from a lower base but if we know the situation then we can move forward. If you give me phony books, and say let's move forward, it's not going to work with anyone, maybe with Mr. Geitner, but not with anybody else.

WB What do you think about the uptick rule? Should it be reinstated?

JR Well I don't think so, but if they do, it's not the end of the world. Short sellers are not what's caused these problems. I mean Fannie Mae didn't collapse because of short sellers. Bear Sterns and Lehman Brothers didn't collapse because of short sellers, look at their balance sheets you'll see why they collapsed. Short sellers are just the messenger they're not the problem.

WB I agree, that's not what brought these institutions down, it would maybe have slowed things down if the uptick rule was there, but that's about it.

JR It just unjust, they don't have a down tick rule. No rule that says you can only buy on a down tick, and my god every day people on TV and in the press promoting stocks and promoting all sorts of things trying to hunt for people to buy them there is nothing to protect the poor people who believe that stuff.

So no I think it's a waste of time but if they want to do it, it's not going to be the end of the world.

WB Right. What are your thoughts on investing in gold and silver ETF's or ETC's or even pool accounts rather than the physical?

JR Everyone has to make their own decision I use physical and I use many things like futures when I've gone in the past but everyone has to make their own decisions.

WB What do you think about the disparity between futures prices and if you want to go and buy a coin. You go and try to buy a coin of gold and your lucky to pay $1,000 today, silver your lucky if you can get it for $18 $19 dollars american but you see the Comex price is $12.04, I think it was today.

JR Well I don't know why anybody would pay that kind of premium. What happened was all the dealers went and bought huge silver supplies back when silver was at $20 and now their stuck and they don't want to take a loss and so they are telling people they don't have coins.

I promise you sir if you offer $25 for silver coins you'd get all you wanted. There is no shortage. It's just that the shortage is because the dealers bought huge inventories that they don't want to sell at a loss. So I think it's happening, dealers are just refusing to buy them.

They're there, I don't think we are running out of silver coins my god, there are millions and millions of silver coins, it's the dealers are stuck. And to some extent the same is with gold as well.

I promise you, call up and offer $1,100 for gold coins, you'll get all you want.

WB I understand that, that makes a lot of sense. What do you think about all the base metals mines closing? Do you think silver, as a byproduct of all these base metals, do you think that will cause any trouble in the future?

JR The only exception that I know of in the world that has an improving fundamental are commodities. Nobody's going to open a mine of any kind probably for another decade or so, and it takes ten years to open a mine. Nobody will be able to get any money for a long time, in the meantime the reserves of all the mines in the world continue to decline. I am sure some are closing. But the ones that are open are still producing so you have declining reserves of oil, metals, agriculture everything so all the things that are going on are improving the fundamentals for commodities.

I know nothing else where the fundamentals are improving because of what's going on.

WB There have been quite a few gold companies raising capital actually, one of the few industries that are able to raise cash right now. There are a few gold mines opening because the price has held up and they can actually make money. Their costs are going down recently, so that's a good thing.

JR If you own gold it's not a good thing. If they are opening it means even more supply coming. But it's my understanding that most of these mines are pretty small potatoes, I shouldn't really say that because I don't really know. But it's not good for gold if mines continue to open. It is good for zinc that mines are closing and that other mines are not opening.

What is a Speculator ?

Howard S Katz says ------

A speculator is a trader who approaches the financial markets with the intention to make a profit by buying low and selling high (or higher), not necessarily in that order. The speculator is distinguished from the investor, who approaches the financial markets with the intention of making a return on his capital. and does not try to predict the ups and downs of the market. In simple terms, the speculator is interested in price action. The investor is interested in dividends.

The problem with many people trading in today's markets is that they are speculators but do not like to admit that fact and persist in calling themselves investors. The idea here is that speculation is evil while investment is somewhat respectable. Not wanting to think about issues of good and evil they simply accept society's opinion and let it dominate their life.

This is a disaster because, not admitting to themselves that they are speculators, they give no thought to the issue of how to be good speculators. This was evident from the people who attended the gold conferences of the late 1970s. I often tried to warn those people, "Gold is approaching $800. It is no longer undervalued, as it was in 1970. Indeed, it gives every indication of being overvalued at the present time. This is a time to be careful."

I might as well have been talking to a wall. These people had come to the conference because they wanted to speculate. That is, they wanted to buy gold and sell it at a higher price. But they did not want to do the hard thinking that would tell them whether gold was going up or down. Gold had gone up in the past. Therefore, their emotions told them that it would go up in the future. Despite my good record they did not want to hear my dissenting voice. They gave no thought to how one predicts price movements.

The best way to predict price movements in stocks was taught by Ludwig von Mises, the head of the Austrian school of economics. Von Mises taught that whenever the central bank interferes with the credit market and moves the free market rate of interest below its true value, this causes a rise in the capital markets (i.e., the stock market). Let us take a simple example. When the U.S. central bank was created in 1914, it lowered the rate of interest from 6% to 3%. Since stock (earnings) yields are competitive with real bond yields, stock yields had to fall from 8% to 4%. But the only way for this to happen was for stock prices to double. Sure enough, from late 1914 to late 1916 the DJI went from 53 to 110.

I first applied this theory in 1969. The Fed tightened after the election of 1968. I saw rates move up and bonds decline. So I turned bearish on stocks, just in time for the bear market of 1969-70. I have been calling bull and bear trends in the stock market for the past 40 years. This does not work all of the time because a few major term market moves have other causes. But it works for about 90% of the major term moves.

I have been doing this successfully for the past 40 years. This includes some brilliant calls, such as the late 1974 bottom, the 1982 bottom, the October 1987 crash, the 1988 bull market, the bull trend of the 1990s. I turned bearish on stocks in early 2000, turned bullish again in Oct. 2002 and then switched over to gold. I am not shy about my methods and have written a book on money and credit. Somewhere over this long time period one would think that somebody in the establishment would have listened.

But, you see, they don't have to think any new thoughts. THEY ALL HAVE TITLES. The title "proves" that they know economics - even though they don't know economics. And large numbers of people are so impressed by these titles that they believe establishment economists whatever they say and no matter how many times they are wrong.

I have done a study as to who gives establishment economists their titles. Well, the first answer is, THEY GIVE THEM TO EACH OTHER. You see, Adam Smith never had a title in economics. He was a professor of philosophy. But of course the Wright Brothers never had a title in airplane design. Indeed, they never even finished high school. That was the old America where a man was judged by what he accomplished, not by his title.

Consider mutual funds. If you buy a mutual find, then you pay a fee, which includes the salary of the fund manager. But fund managers, by and large, can't do their jobs. Over time, the average mutual fund manager underperforms the market. For example, if you put $100,000 into the average American mutual fund on Jan. 1, 2000, than on Jan. 1, 2009, according to the Lipper figures, that has shrunk below $78,000. The figure is only reported every 3 months, but estimating by what the market has done since that time, today your speculation has shrunk to $60,000. And all these people can say is, "Buy and hold good sound stocks for the long pull." (The One-handed Economist's Model Conservative Portfolio is up from $100,000 to $155,000 over the same period.) If the fund managers are not doing the job, why should they get paid? If you brought your car to an auto mechanic and it came out worse than it went in, would you bring it back next time? Of course not. But that is because you are not in awe of the auto mechanic's title as you are of the fund manager's title. For this reason, most auto mechanics know how to do their jobs.

The second answer about titles in economics is that a half century ago they were bought out by the bankers. Specifically the Manhattan Bank (later merged into Chase-Manhattan and then into J.P. Morgan) established a chair of economics at Harvard University for John Kenneth Galbraith. Galbraith was one of a group of crackpots who said that, if the bankers are given the privilege to legally counterfeit money, this is the road to plenty for the society. Harvard was not going to hire Galbraith on its own. But when the Manhattan Bank waved around its money, they grabbed it. Using the prestige of Harvard (which they had just bought and paid for) these bankers took over the economics departments of first the most prestigious and later all the schools of economics in the country. Today there is hardly a teacher of economics in the country who knows any economics. This is why their students - who become the fund managers - cannot do their jobs.

So the first thing that you, as an up-and-coming speculator, need to know is, who are the experts who really can do their jobs and who are the phonies who try to impress you with their titles? This is the American way. You start off with whatever level of knowledge you have. You explore, you listen, and you test what you hear against the facts. If a theory works, that is supporting evidence that it is true. If it doesn't work, then it isn't true.

For example, John Maynard Keynes stole his economic theory from two Americans, William Trufant Foster and Waddill Catchings who, in 1928, wrote a book called The Road to Plenty. The road to plenty for a society, Foster and Catchings said, was to abandon the gold standard and base the economy on paper money. Foster and Catchings never caught on because they were too conservative. Keynes was smart enough to disguise their theory as liberal and progressive. In this form, he taught it to John Kenneth Galbraith and the other crackpots of the day. Well abandoning the gold standard was not the road to plenty for our society. We broke the last tie to gold in 1971, and real wages in America peaked in 1972. Now the country is getting poorer. When America was based on a gold standard (1788-1933), it had the greatest economy of any country in the world at any time of history.

So the theory adopted in 1971 did not work. And the economists who promote this theory do not know economics. Abandoning the gold standard was certainly the road to plenty for the bankers and for Wall Street., but it was not the road to plenty for America. While the stock market went up, the real wages of the average working man went down.

Let us consider retirement. Today a lot of Americans look to the stock market for their retirement. This was not true prior to 1933. Retirement as an institution was created in America by Noah Webster (who gave us the American dictionary). In 1785-86, he toured the 13 new states and convinced key legislators to legalize the paying of interest (at least in the North). People than started saving and taking their money to the savings bank, where it earned them a steady 5% (real) interest. If you earn 5% interest over a 49 year working lifetime (16-65), your savings are multiplied by four times. And this multiple of four means that it is possible for the average person to save enough for retirement. Retirement became an institution in America (and Britain) starting in the early 19th century.

But the stupid "economists" of today do not even know what retirement is. Retirement is a period, usually near the end of one's life, when one stops working and lives off of one's savings. Retired folks consume wealth, but they do not produce wealth. Now let me ask, how it is possible to have large numbers of people in the society consuming when they do not produce?

Noah Webster's answer was that during all the time these people had been saving money, their savings were used by businessmen (taking loans from the banks) to buy/build machines (or other forms of capital) which increased the per capita productivity of the average worker. Some of these machines were very powerful and increased productivity by 50-100 times. So the saver had contributed his share to a 50-100 factor increase in the wealth of the world. Paying him fourfold was a very modest price. Thus the consumption of the retired class was produced by the new, younger workers, who were enabled to produce so much because of the better machines, which in turn were made possible by the savings of the retiree.

That is the way that the system used to work. But in 1933, FDR switched from a gold standard to a paper money system, and from that day to this real interest rates on riskless investments in the U.S. have been 0%. (Today nominal rates are 0%, and real rates are negative.) As a result, Americans have pretty much given up savings.

Okay, if you can't get 5% real interest on your savings, what do you do to retire? The answer, for too many people, is the stock market. But quite frankly, the stock market is a long way from being riskless. In the 19th century, no one thought of getting his retirement out of the stock market. In the days of Charles Dow, the DJI went back and forth between 50 and 100. There was no long term trend. In our own day, the rise in stocks from DJI 800 in 1982 to DJI 14,000 in 2007 was caused by three factors: 1) Wealth was transferred from the worker to his employer as wages lagged the rise in prices. 2) Wealth was transferred from the saver and retired person to the debtor (again the large corporation) by continually declining interest rates. 3) Capital goods (stocks) were given a higher valuation in relation to consumer goods, again because of declining interest rates. But the essential factor was missing. There was no saving and creation of better machines. A society cannot get richer by the technique of one part stealing from the other part. It can only get richer by the creation of wealth. The auto industry is a good example. What made the auto industry great was that Henry Ford figured out how to make good cars inexpensively. Every car that rolled off his assembly line represented a gain in wealth for the society. A car that had cost $2000 now cost $400. What do auto executives do today? Do they figure out better ways to create wealth? No, they go to the Government and say, "Steal from the poor and give to us." And the President says, "I am the friend of the poor. Here's the money."

So taking your retirement out of the stock market is a foolish plan. The stock market is a group of people speculating against each other. It has much the aspect of a neighborhood poker game. Some may win, but some will lose. And at the end of the night, the average player has broken even. You can't retire by breaking even.

The error of those who say that over the long pull stocks always go up (or who said this in 2007) is that they take too short a time frame as reference. The correct proposition is that stocks always go up as long as the quantity of paper money is increased. But whether the paper money will be increased or decreased is a political decision (made by the Fed).

And the important factor influencing the Fed's calculations is the fact that we are now in the (second upswing of the) commodity pendulum. Commodities got horrifically undervalued (in real terms) in 1999-2001. They are now recovering from that undervaluation but are still low in real terms. If you want to know what is going to happen to the U.S. economy, then you have to study the history of the 1970s (not the 1930s). Do you remember when Paul Volcker increased the money supply by 17% in 1986? Do you remember when Alan Greenspan increased the money supply by 15% in 1993? We did not get corresponding increases in the Consumer Price Index from those increases in money.

The reason was that commodities were then on a downswing, and the commodity declines undercut the consumer price increases. That is also what happened in the 1960s. But now commodity prices are on the rise (the decline of '08 being a small blip on the long term chart). As commodities recover their highs (as gold has already done) and then go higher yet, the Consumer Price Index will rise explosively. Of course Bernanke has not helped this situation by recently doubling the monetary base. When the rise in consumer prices becomes intolerable, the public will demand someone to come in and stop what they call inflation (actually depreciation of the currency). Then the Fed will be forced to come in and tighten. A tightening Fed may seem far away today, but it will eventually come. And then we will see a stock market decline which will make the past 1½ years seem like child's play.

At the One-handed Economist, I try to practice rational principles of speculation. I am a gold bug now but am not committed to always being a gold bug. (I was a gold bug through the 1970s and said good-bye to gold in 1980. I played it in and out through the '80s and '90s and then turned long term bullish again in 2002.) Right now I am very impressed with the technical strength shown by gold. It has led all other commodities on the rebound from their late 2008 lows and has already recovered back to its all-time high. Other commodities will follow. Further, many gold bugs have commented on the lagging of the gold juniors. What they do not realize is that the market is conservative in the early stages of a bull move, and the fact that gold traders are sticking to the blue chips is a sign that this gold bull has a long way to go. The juniors will have their day, but that is quite some time down the road.

What you get from me is my best opinion at all times. I am not like those gold bugs of the 1970s who just hung on and on through the dismal '80s and '90s. When I turn bearish on gold (which I do not expect to do for quite a while) you will be the first to know (if you are a subscriber). You may also visit my web site, www.thegoldbug.net, (no charge) where I blog on social issues of the day from an economist's point of view. In the One-handed Economist, you get those hard-nosed predictions about where the various financial markets are going and what is the best move to make at this time.

A Brief Overview of Cycles

Tim Wood says -----

Of late, I have received a few e-mails about cycles and the ways in which I use them. I've learned that in many incidences it seems that when I talk about cycles many conjure up images of some sort of black magic, voodoo, chicken bones and the like. However, I can assure you that this is not the case and in this article I'll show you why. Cyclical analysis is simply a method of trend identification that allows one to look at various trends of like degree. In my case, I then data-mine these trends in an effort to find common traits. In doing so, probabilities can then be applied to the various trends of the various degrees and I term this technique, "trend quantification." I use technical indicators that I have developed to help me identify the various trends and their turn points. Then, I apply the applicable probabilities to current cyclical events in order to develop a forecast. These methods also have an added benefit in that they take the emotion out of the decision. What I mean is, this does not allow a belief that something is going to go up or down to taint the analysis. With this method, the probabilities are what they are and I simply follow them. My goal is just to get it right regardless of the direction.

The first dimension that I work in is the long-term. Please see the diagram below. The red trend lines are representative of the long-term cycle. The overall trend is obviously up when this cycle is advancing and is down when this cycle is declining. These lows are identified using statistics that have been developed over the years, the price action of each cycle of smaller degree and the help of price oscillators, mainly my Cycle Turn Indicator. Once a long-term cycle low is identified and confirmed, we then know that the trend is up. We can then use the declines into the lows of the cycles of smaller degree as buying opportunities. The opposite would of course be applicable when the long-term is moving down.

The second dimension in this example is the intermediate-term. This is represented by the green trend lines in the diagram above. We also have timing bands or windows in which the next low should occur. These timing bands are again developed and are based on the historical averages of the previous cycles of the same degree. This in effect gives us a time target from which to expect the next low. As this intermediate term cycle advances, we then monitor the price action of the short-term cycle, represented in blue, in order to identify possible tops and bottoms of the intermediate-term cycles. Plus, I use very specific indicators that I have developed to help identify these cyclical tops and bottoms.

The third dimension in this example is the short-term. This is represented by the blue trend lines in the diagram above. When working with the short-term cycles, there are also statistical based timing bands to help identify the time target for the next corrective move down. Notice that as this cycle moves up, each short-term cycle low is higher than the previous low. Also notice how each high is generally higher than the previous high. As long as this pattern holds, the trend is clearly up. The trick, which has taken years to develop, is the identification of which high and low marks THE cycle high or low and its meaning.

How The Three Dimensions Work Together

Notice at the first intermediate-term cycle top, labeled "A," that the last short-term cycle failed to move above the previous short-term cycle high. I marked this event with a small red line. This setup is what I call a failure and this last occurred in the stock market on January 28th. In doing so it warned of the decline that we are now seeing. In the case of the equity markets, the longer and intermediate-term trends were also down at the time of this failure. Anyway, getting back to this example, once the short-term cycle began to move down, notice that the previous short-term low was violated. This violation then serves as price confirmation that the intermediate-term cycle has topped. Therefore, the intermediate-term trend then turned down.

As a cycles analyst, I then look for the price action to continue down into the statistical based timing window for the next intermediate-term low. The price action of the short-term cycle is continuously monitored as the intermediate-term cycle moves down. I then use the combination of the timing window for the intermediate-term cycle low, the price action of the short-term cycle and my Cycle Turn Indicator to identify the next intermediate-term low.

Notice that at the intermediate-term low, labeled "B," the short-term cycle makes a low above the previous low. This is sort of a failure in reverse, as price failed to make a lower low and was then followed by a higher high. This higher high is the final price confirmation that the intermediate-term trend has turned back up. At that point one can re-enter the long side or add to existing long positions as the long-term trend continues to advance. This analytical process is then repeated for the next intermediate-term cycle.

Let's now jump to the last intermediate-term advance. Notice how the intermediate-term cycle advance, labeled "C," was brief in this example. Also, notice how the short-term cycle went parabolic into the final high. A similar example of this would be the top that occurred last July in the CRB and crude oil. Going back to the example above, there was no warning by the formation of a failed short-term cycle. However, in this case the cycles analyst would have known that the advance was running on borrowed time as his timing bands for the cycle top would have warned that the top was near. Then, when the short-term cycle went parabolic, he should have been further warned that the end was near for this cycle. However, in this example there was absolutely no cyclical deterioration until price fell below the previous short-term cycle low. This event is marked with a small red line. Once the violation of the previous short-term low occurred, the cycles analyst should have known that the intermediate-term had topped. He should then have noted the warning, based upon the structure of the intermediate term cycle, that the long-term cycle had likely topped as well. Additionally, the short-term cycle has violated the previous short-term cycle low indicating that the intermediate-term cycle has topped and the price oscillators, particularly my Cycle Turn Indicator, should at this point be warning of imminent danger. Then, with the break of the intermediate-term cycle below the previous intermediate-term cycle low, the confirmation is given that the long-term cycle has topped. Therefore, the turn in the long-term direction of the market has just occurred and that direction is now down. Once the long-term direction turns down. We can then expect to see both the intermediate-term and the short-term cycles make lower lows and lower highs all within the context what we refer to as left-translated cycles, which is another indication of the ongoing bearish environment that will continue in force until the long-term cycle low is reached.

Please understand that this is a VERY simple example of how I incorporate cycles into my overall technical analysis of the markets. Also please understand that this very simple diagram is an idealized example. In the real world no technical or fundamental approach is full proof. However, this is an approach that I have found to work. All we have to do is follow the Cycle Turn Indicator and work within the statistical based timing windows for price lows. For the benefit of new readers I will give you a couple of examples, sparing you the boring details, of how I have used these methods at longer-term market junctures. Back in 2000 I used these methods to call the stock market top and stated, based upon the probabilities, that the 4-year cycle low, which I said was due in 2002, would close below the 1998 4-year cycle low. As it turned out, this is exactly what happened. As the market continued pressing higher into October 2007 I continuously stated emphatically that we were seeing an extended 4-year cycle. Based on the statistics I maintained that neither the July 2006 low nor the low in March 2007 were 4-year cycle lows and that the decline into the 4-year cycle low was still ahead of us. This has since proven correct as well. It was in October 2007 at the New Orleans Investor Conference that I first laid out the possibility of a 1930 to 1932 style event occurring as the current 4-year cycle failed and set itself up in the very bearish manner that has since come to pass. More recently, these same statistical methods were also used last summer to forecast the top seen in commodities and these methods specifically gave sell signals on the CRB, crude oil and gasoline the week of July 18, 2008. So, point being, when cycles are properly interpreted and the appropriate indicators and statistics applied, they can be a very very important tool and they have nothing to do with black magic or voodoo. Cyclical analysis and trend quantification is simply an attempt of applying a scientific method to the markets that is non-emotional. Also understand that within the context of these longer-term trends, the same methods are used to identify intermediate and short-term trends and turn points as well.

As for the current case with equities, we are amidst a very similarly structured market to that of the 1930 to 1932 period just as I first warned about in October 2007 at the New Orleans Investor Conference. That being said, there will be bounces along the way and some of these bounces will be very flashy, tradable and very convincing affairs. As the market advances out of each of these bottoms the talking heads and clueless politicians will say that the low has been seen. We will probably hear that the Obama plan has begun to work and that the bear market is over. Don't buy their hype. These guys never saw this problem coming in the first place, they don't understand that they can't fix it and they wouldn't know how to identify THE bottom if they had to. My approach is to work within the context of the Dow theory and the long-term cycles work as a backdrop. Then, use the intermediate and short-term Cycle Turn Indicator and statistics as tools to identify more meaningful bounces along the way. But, when you hear the mainstream guys on TV and the politicians telling you that the bear marked is over, change the channel and ask yourself this question. Did these guys warn me about the bear market in the first place? No, they did not. So, why would we think they would be able to identify the bottom? They can't! You have been warned!
